How are options more profitable than stocks?
An option buyer can make a substantial return on investment if the option trade works out. This is because a stock price can move significantly beyond the strike price. For this reason, option buyers often have greater (even unlimited) profit potential.
Options allow the investor to trade not only stock moves but also the passage of time and changes in volatility. Most stocks don't have large moves most of the time. Only a few stocks actually move significantly, and they do it rarely.
Since an option contract represents 100 shares of the underlying stock, you can profit from controlling a lot more shares of your favorite growth stock than you would if you were to purchase individual shares with the same amount of cash. When your chosen stock flies to the moon, sell your options for a massive profit.
Options trading can be one of the most lucrative ways to trade in the financial markets. Traders only have to put up a relatively small amount of money to take advantage of the power of options to magnify their gains, allowing them to multiply their money many times, often in weeks or months.
When the stock reopened at around 3:40, the shares had jumped 28%. The stock closed at nearly $44.50. That meant the options that had been bought for $0.35 were now worth nearly $8.50, or collectively just over $2.4 million more that they were 28 minutes before. Options traders say they see shady trades all the time.
The benefits and drawbacks of trading in options
The biggest benefit of trading options versus stocks is that it requires considerably less money or buying power to purchase calls and puts than it does to buy or short-sell a stock directly.
For example, selling call options with strike prices 10% higher than each of the underlying stocks in the S&P 500 generated a compound annual return of about 11% since 1996, outperforming the benchmark index by 1.4 percentage points a year.
There's a common misconception that options trading is like gambling. I would strongly push back on that. In fact, if you know how to trade options or can follow and learn from a trader like me, trading in options is not gambling, but in fact, a way to reduce your risk.
Can you get rich trading options? The short answer is yes. However, options are more involved than stocks. As a result, you have to put in time to develop a winning strategy.
Selling cash-secured puts is considered the safest strategy because it has defined risk and income potential. The maximum possible loss is capped at keeping the cash deposited until expiration.
What is the dark side of option trading?
Further evidence suggests that options trading induces excessive corporate risk-taking activities that destroy firm value and increases CEO compensation convexity. Overall, the results are consistent with an active options market increasing firm default risk by inducing excessive shifting of risk.
As options approach their expiration date, they lose value due to time decay (theta). The closer an option is to expiration, the faster its time value erodes. If the underlying asset's price doesn't move in the desired direction quickly enough, options buyers can suffer losses as the time value diminishes.
The main disadvantage of options contracts is that they are complex and difficult to price. This is why options are often considered a more advanced investment vehicle, suitable only for experienced investors.
An above average trader for a prop firm can make about 150k to 250k a year. Some elite traders at firms like SMB Capital may hit 7 figures.
With a $10,000 account, a good day might bring in a five percent gain, which is $500. However, day traders also need to consider fixed costs such as commissions charged by brokers. These commissions can eat into profits, and day traders need to earn enough to overcome these fees [2].
But, those who follow strict trading rules can easily make an income of over $100,000 per year or more. Likewise, the national average salary for day traders who work for a company is $122,724 (source: Glassdoor). You can see below that this average varies based on where you work.
When you buy an option, your risk is limited to the premium you paid for the option contract. This is because the most you can lose is 100% of your investment if the option expires worthless. Selling options is riskier because your potential losses are uncapped.
Day traders typically target stocks, options, futures, commodities, or currencies (including crypto). They enter and exit positions within the same day (hence the term day traders). They hold positions for hours, minutes, or even seconds before selling them.
Day trading refers to a trading strategy where an individual buys and sells (or sells and buys) the same security in a margin account on the same day in an attempt to profit from small movements in the price of the security. FINRA's margin rule for day trading applies to day trading in any security, including options.
The maximum profit that can be earned by option traders in one trade is theoretically unlimited. This is because options give traders the right, but not the obligation, to buy or sell an underlying asset at a specified price (the strike price) within a specified time frame.
When should you avoid options trading?
- Not having a trading strategy.
- Lack of diversification.
- Lack of discipline.
- Using margin to buy options.
- Focusing on illiquid options.
- Failing to understand technical indicators.
- Not accounting for volatility.
The statistic that 90% of option traders lose money is often cited, but it's essential to understand the factors that contribute to this high failure rate: 1. Lack of Education and Experience: Many individuals dive into options trading without a solid understanding of how options work and the complexities involved.
Options offer strategic advantages in different market environments, and many professional investors use them to their advantage on a regular basis – even Warren Buffett, king of buy-and-hold value investing, uses them as part of his strategy.
His agency, the Securities and Exchange Board of India, known as Sebi, says 90% of active retail traders lose money trading options and other derivative contracts. In the year ended March 2022, the latest for which figures are available, investors lost $5.4 billion.
Even if you have an options strategy that wins 80% of the time, you still have a 20% chance of losing and that 20% chance of losing alone can kill an options trading career really early if the options trader is "unlucky".
